Market overview

Currency markets are navigating an increasingly challenging environment as rising bond yields, persistent inflation and geopolitical uncertainty continue to shape investor sentiment. The dollar remains firmly in favour, while the euro struggles under mounting fiscal pressure and sterling finds support from expectations of tighter monetary policy. Higher energy prices are adding another layer of complexity, creating a growing divide between economies benefiting from resilient growth and those facing greater financial vulnerabilities. With risk appetite fragile and borrowing costs elevated, investors are becoming increasingly selective, favouring currencies backed by stronger economic fundamentals and attractive yields.

The wider shift in global markets is being driven by a combination of robust US activity, significant investment in artificial intelligence and growing concerns over government borrowing. Renewed tensions in the Middle East have further complicated the inflation outlook, reinforcing expectations that central banks may need to maintain restrictive policy for longer. Attention now turns to Wednesday's US inflation figures, which could provide the next major catalyst for currency movements. With bond markets under pressure and monetary policy expectations shifting, the coming sessions could prove particularly important for FX direction.

USD: Higher yields keep the dollar firmly in control

The dollar continues to benefit from the resilience of the US economy, with elevated Treasury yields and expectations of further Federal Reserve tightening reinforcing its appeal. Manufacturing activity remains in expansionary territory, inflation pressures are proving stubborn and the gradual cooling of the labour market has yet to translate into a meaningful slowdown in economic growth.

Markets currently assign an approximately 80% probability to another Fed rate increase before year-end. Wednesday's CPI release will therefore be closely scrutinised, although an inflation reading broadly in line with expectations may do little to change the current outlook.

With US borrowing costs near multi-decade highs and global risk sentiment remaining cautious, the dollar looks well positioned to retain its strength. A stronger-than-expected inflation print could provide another leg higher, particularly against currencies facing greater economic and fiscal uncertainty.

GBP: Sterling gains momentum as rate expectations strengthen

Sterling continues to demonstrate resilience, with GBP/EUR reaching a 12-month high as concerns surrounding France's public finances weigh heavily on the single currency. The UK's comparatively stable fiscal outlook is providing additional support, with investors increasingly distinguishing between the financial risks facing Britain and those emerging across the eurozone.

Prime Minister Andy Burnham has also reiterated his ambition to strengthen economic ties with the EU, ahead of a summit scheduled for 20 November. While details remain limited, closer cooperation on trade, food standards and energy markets could eventually improve the UK's growth prospects and provide longer-term support for sterling. However, immediate market attention remains focused on energy prices and monetary policy.

Bank of England expectations remain a particularly important driver. Markets are pricing close to a 90% probability of a November interest rate increase, leaving sterling sensitive to comments from MPC members Greene, Pill and Governor Bailey throughout the week.

The near-term outlook remains constructive, with GBP/EUR potentially extending above 1.18 in the coming sessions, particularly if eurozone fiscal concerns persist and BoE policymakers maintain a hawkish stance.

EUR: French fiscal uncertainty keeps the euro under pressure

The euro is attempting to recover from heavily oversold levels but remains below 1.12 against the dollar, with sentiment continuing to suffer from concerns over European government finances.

France remains at the centre of the pressure. Sovereign bond spreads are trading near their widest levels since 2011, reflecting mounting investor unease over the country's budget position and political divisions. Parliamentary negotiations surrounding the proposed €43bn savings package are now in focus, with uncertainty over whether the government can secure sufficient support without resorting to executive powers.

A key concern for currency markets is the increasingly unfavourable nature of Europe's rising borrowing costs. Unlike the US, where higher yields are supported by stronger growth and expectations of tighter monetary policy, European yields are increasingly reflecting concerns over fiscal sustainability. This distinction continues to undermine confidence in the single currency.

Although bearish positioning has become stretched, a sustained recovery looks difficult without greater political clarity or an improvement in risk sentiment. EUR/USD remains vulnerable to further weakness towards 1.11, while sterling could continue to capitalise on the euro's difficulties.

Looking ahead

  • Wednesday's US CPI: The week's principal data release, with any upside surprise potentially strengthening the dollar and increasing expectations of another Fed rate rise.

  • Federal Reserve outlook: Markets will assess whether resilient growth and persistent inflation justify further monetary tightening before year-end.

  • Bank of England commentary: Speeches from Greene, Pill and Bailey could influence expectations for November's policy decision and drive further GBP volatility.

  • French budget negotiations: Progress on the proposed €43bn savings package will be closely watched for signs of political stability or renewed pressure on the euro.

  • Energy prices and geopolitical tensions: Developments in the Middle East remain a key risk to inflation expectations, bond yields and broader currency sentiment.

  • Key FX levels: GBP/EUR will look to establish itself above 1.18, while EUR/USD remains exposed to a potential move towards 1.11.
